 Just encountered this problem myself. It can be reproduced with the simple
 module:

 {-# LANGUAGE GeneralizedNewtypeDeriving #-}

 import Control.Arrow (Arrow)
 import Control.Category (Category)


 newtype Fails a b = Fails (a -> b)
    deriving (Category, Arrow)


 newtype Works a b = Works (a -> b)
